EUROPEAN CYCLICALS READY TO REBOUND - MORGAN STANLEY

Despite performing well throughout most of the year, stocks in European cyclical sectors slipped behind relatively safer defensive stocks around August, as worries about slowing global growth led to bouts of volatility and selloffs.

An index of European defensive stocks .SDEFN has gained 11.4% year-to-date, currently outperforming both its cyclical counterpart and the benchmark STOXX 600 .STOXX which are respectively up 10.2% and 8.3%.

However, Morgan Stanley says this underperformance is fairly in line with what they've seen in historical so-called soft landings, where defensive stocks tend to rally and cyclicals slip before recovering ground, hearkening back to growth scares in 1995 and 2019.

"Our preferred soft landing playbook - the mid-1990s - saw cyclicals bottom and begin to recover versus defensives right around the start of consecutive (Fed) rate cuts," say Morgan Stanley analysts.

"Our soft landing playbook suggests cyclicals should rebound somewhat from here."


Still, Morgan Stanley notes that it may not be safe to rush back into cyclicals broadly, and investors should instead lean towards picking individual stocks and sectors.

"Analysis of the mid-1990s and 2019 indicates cyclicals that sold off most in the growth scare were not any more likely to recover most on the rebound."

Cyclical sector overweights include software, semiconductors and business services, while they like companies such as SAP SAPG.DE and Holcim HOLN.S. They recommend avoiding the luxury and automobile sectors.
